It was originally a codeword (a ‘shibboleth’) which was used to ferret out Japanese spies in World War II. The logic behind it was that, when asked to say ‘lollapalooza’, a Japanese spy would not be able to say it properly. An American person would be able to say it properly, since they don’t pronounce ‘l’ the same as ‘r’.
The word itself, however, means ‘something outstanding.’

“Lollapalooza” means something outlandish or outrageous. For instance, when somebody says something that is totally inappropriate for the occasion and totally out of place, you can call his remark a “:Lollapalooza.” I guess you could call it a nonsense word.
